Poor video quality - iPod limitation or poor conversion?

Is anyone else finding that videos they convert for and then play on their vPod look great in bright scenes, but shadows have blotches and gradations? Nothing I've tried seems to get rid of this, so I'm starting to wonder if the problem isn't with the vPod and not the codec. I've tried using handbrake to convert a DVD to 320x240 768 kbps H.264 and even 2500 kbps MPEG-4 and the problem remains (having said that, it's not clear to me that Handbrake's average bits per second setting is actually working.)

I have the exact same problem but im not sure if its normal or not. Have u compared ur ipod with other people's ipods to see if they have the same poor video quality?
