The presence of the Subtitle button seems to indicate that the iPhone senses the subtitle track, as opposed to it just appearing as part of the burned movie.

I see. I've been wondering when Apple will start shipping subtitles with their movie rentals and purchases. This is at least an indication they've thought about it, I guess.

Yes, "burned" subs are very different from "muxed" subs. Burned subs are part of the video image, and will appear whenever the video is played, no matter the platform or media player.
Muxed subs will only be displayed by a media player that can detect and display them, such as the media player on the iPhone, or QuickTime, or Apple TV...and then, only when the user selects to display the subs.
